My 1992 Cherokee did the same thing (same symptoms).
It ended up being the Vehicle Speed Sensor (VSS). It is mounted in the transfer case extension, right before the drive shaft. There is only a bolt or two and it was relatively easy to replace. I seem to remember about $40 for the part (at Auto Zone)
Take Care,

It sounds like you may have a loose connection at the PCM end of the instrument cluster.
I had this happen to me right after I replaced the entire engine harness, but it only effected the speedometer for some reason.
Well here it is, check the connection right above the PCM (located on the passengerside of the firewall, in the engine compartment, right behind the Coolant overflow bottle) if you look right above the PCM you will see a circle connector with about 25 wires on it, make sure that is tight, this is the wiring that goes from the PCM to the Instrument Cluster.

ok i made sure it was tight....did you get a new new speed sensor or plug to the transfer case? because i pulled the plug out and made sure the connectors were cleaned and plugged it back in

If the wires and the plugs are good, then go back to the sensor. Could be the shaft in the sensor is really dirty and is not always registering the rpms. Just remember to mark the alignment of it if you take it out or replace it. Otherwise even a new one won't work.
